It is true that the oil coolers are famous for failing and causing an intermix; but, its also true that these engines are famous of blowing headgaskets and cracking heads. You can try and replace the oil cooler and seals, flush out the cooling system and pray a lot. If you're lucky, that will fix it; if not you'll probably need to remove at least one head, perhaps more and in the worst case, repair the motor. (Replace liner, piston, check bearings, crank etc...)
An oil and water mix usually doesn't smoke; it will gell up and load the crankcase with the mixture and eventually case the crankcase to leak oil and perhaps cause oil seals to fail as well as possibly damage rod and main bearings of the motor. This is why I suspect that you've got at least a blow headgasket and maybe worse....
You'll need to take the vehicle to a VW specialist; doens't have to be the dealership, but somebody who works on VW.CAR Problems VW Vanagon 1985 water/oil mix in motor and exhaust?
You have a cylinder head gasket leak from somewhere els now. It is possible that the engine needs to be rebuilt. Oil and water mix is death to the internal parts of the engine.
Check your oil cooler.
The oil coolers on the car are notorious for leaking and they will intermix
a/f and the oil.
You will need to totally flush the radiator, and the engine.
If that isn't the issue then you can replace the head gasket.
did you use the VW sealant on the head bolts? sounds like you'll probably end up pulling both the heads and re-doing the cylinder sleeve seals, plus water jacket and head bolt sealants.
